Should you prepay your home loan or invest?

Rules for FY 2026-27 · Checked 24 October 2026

Short answer

Prepaying earns you a guaranteed return equal to your loan rate. Investing only wins if your investments beat that rate after tax. On a ₹50 lakh loan at 8.5%, prepaying ₹1 lakh a year saves ₹18.6 lakh of interest and clears the loan 6 years early.

What prepaying ₹1 lakh a year does

Take a ₹50 lakh home loan at 8.5% for 20 years. The EMI is ₹43,391 and the total interest is about ₹54.1 lakh.

Prepay or invest: the numbers

Compare two people over the same 20 years. One prepays ₹1 lakh a year, then invests the EMI once the loan is gone. The other keeps the loan and invests ₹1 lakh a year instead. Their wealth after 20 years:

Investment returnPrepay, then investInvest instead
8% a year₹47.3 lakh₹47.3 lakh
10% a year₹50.4 lakh₹60.4 lakh
12% a year₹53.7 lakh₹78 lakh

The break-even sits close to the loan rate. If you expect to earn well above 8.5% after tax and can sit through market falls, investing wins. If not, prepaying is the sure thing.

When prepaying makes more sense

  • You are in the first half of the loan, when most of each EMI is interest.
  • You use the new tax regime, so you get no tax benefit on the interest.
  • You would rather have certainty than higher but uncertain returns.
  • You want to be debt-free before a big change, such as retirement or a career break.

Before prepaying, keep an emergency fund of at least 6 months of expenses and clear any costlier debt such as credit cards or personal loans.

Frequently asked questions

Is there a penalty for prepaying a home loan?

Not on floating-rate home loans to individuals: RBI rules bar banks and housing finance companies from charging one. Fixed-rate loans may carry a charge.

Should I reduce my EMI or my tenure after prepaying?

Reducing the tenure saves more interest. Reducing the EMI gives you more breathing room each month.

Does prepaying affect my tax benefit?

In the old regime, less interest means a smaller deduction under the ₹2 lakh home loan interest limit. That makes the effective loan rate a little lower, so prepaying is slightly less attractive than it looks.
